The growth of sustainable investment has made Environmental, Social, and Governance (ESG) an important consideration in capital market decision-making. Globally, ESG-related investment assets reached USD 35 trillion in 2024 and are projected to exceed USD 40 trillion by 2030. In Indonesia, assets under management in ESG-related investments increased from IDR 1.52 trillion in 2018 to IDR 12.4 trillion in 2023. However, previous studies on the effects of ESG on firm value and financial risk have reported mixed findings. These differences may be attributable to market characteristics, the maturity of ESG implementation, disclosure quality, and investor preferences.
The use of aggregate ESG scores may also obscure differences in the contributions of the Environmental, Social, and Governance pillars. Therefore, this study adopts an ESG decomposition approach and examines digital transformation as a moderating variable. The study aims to analyze the effects of each ESG pillar on firm value and financial risk and to examine whether digital transformation moderates these relationships among companies included in the LQ45 Index. Firm value is proxied by Tobin’s Q, while financial risk is measured using total risk and systematic risk. Leverage and firm size are included as control variables.
This study employs a quantitative approach using secondary data covering the 2015–2024 period. Based on the availability of corporate reports and ESG data, the final sample comprises 21 LQ45 companies, yielding a total of 210 firm-year observations. ESG data were obtained from Refinitiv Eikon/Datastream, while financial and market data were collected from corporate reports and capital market data sources. Digital transformation is measured through content analysis of annual reports based on the frequency of keywords related to artificial intelligence, big data, cloud computing, blockchain, and digital technology applications. The analysis employs static panel regression as an initial benchmark and the System Generalized Method of Moments (System GMM) as the primary estimation method to account for the dynamic nature of the dependent variables and potential endogeneity.
For the firm value model, the model estimated using the non-outlier sample was selected as the final model based on diagnostic test results. The findings indicate that the Social pillar has a negative and statistically significant effect on firm value, as proxied by Tobin’s Q, whereas the Environmental and Governance pillars do not exhibit statistically significant effects. These findings suggest that the market does not respond uniformly to the benefits associated with each ESG pillar. Consequently, pillar-level analysis provides more specific insights than aggregate ESG scores.
Regarding financial risk, none of the three ESG pillars exhibits a statistically significant effect on either total risk or systematic risk in the primary models. This indicates that, during the study period, ESG performance among LQ45 companies has not been empirically demonstrated to directly reduce overall stock return volatility or stock sensitivity to market movements. In the total risk model, firm size has a negative and statistically significant effect, whereas leverage is not statistically significant. Conversely, in the systematic risk model, leverage has a positive and statistically significant effect, while firm size does not exhibit a statistically significant effect.
Digital transformation is also not found to significantly moderate the relationships between each ESG pillar and Tobin’s Q, total risk, or systematic risk. All interaction terms Environmental × DT, Social × DT, and Governance × DT in the primary models are statistically insignificant. These findings indicate that the level of digital transformation, as reflected in annual report disclosures, has not been shown to statistically alter the relationships between ESG performance and firm value or financial risk among LQ45 companies.
Overall, this study demonstrates that the economic implications of ESG are multidimensional. Decomposing ESG into its individual pillars reveals differences in their effects that may not be apparent when aggregate scores are used. The relationship between ESG and firm value is more evident through the Social pillar, whereas no strong empirical evidence is found for the effects of ESG on financial risk. Digital transformation has also not been shown to strengthen the relationships between ESG and either firm value or financial risk. These findings underscore that an increase in the overall ESG score does not necessarily produce uniform financial implications across the individual pillars.
The managerial implications of this study for companies include the need to establish measurable performance indicators for the implementation of each ESG pillar. These indicators may include energy efficiency and waste management for the environmental dimension, occupational safety and employee well-being for the social dimension, and regulatory compliance and internal control effectiveness for the governance dimension. Companies should also periodically evaluate the costs, benefits, and outcomes of each ESG program to ensure that its implementation remains relevant to operational needs and business strategies. Regarding digital transformation, companies may assess technology adoption based on its contribution to process efficiency, data quality, and sustainability performance monitoring, without assuming that digital transformation automatically strengthens the relationship between ESG and firm value or financial risk.
For regulators, the findings highlight the importance of promoting standardized, measurable, and comparable ESG disclosures, enabling investors to assess the performance of each ESG pillar more objectively. Investors, in turn, should evaluate the Environmental, Social, and Governance pillars separately while considering the relevance of the programs implemented, performance consistency, and the fundamental characteristics and financial conditions of each company. The statistically significant negative effect of the Social pillar on firm value should also be interpreted with caution and should not automatically be taken to mean that social activities harm companies. Rather, this finding provides a basis for further examining the relevance, effectiveness, and measurability of the outcomes of social programs.
