      Abstract

Economic growth was one of the indicators of successful development, but it was influenced by various factors, including informal economy activities and financial sector development. This study aimed to analyze the effect of the informal economy on economic growth and to examine the moderating effect of Islamic banking in Indonesia. The study used time-series data covering the period from 2003 to 2019. The analysis employed the Vector Error Correction Model. The results showed that the informal economy did not have a significant effect on economic growth in the short run but had a positive effect in the long run. The interaction between the informal economy and Islamic banking had a positive effect in the short run and a negative effect in the long run. These findings indicated that strengthening Islamic banking intermediation could serve as a strategy to promote economic growth while reducing dependence on informal economy activities in the long run.
