The dynamics of Indonesia’s economy, shaped by external and domestic shocks, require an effective monetary policy transmission mechanism to support real sector investment. This study analyzes the dynamic response of the real sector to monetary policy shocks through the interest rate and bank lending channels, and identifies the more dominant channel. Using a Vector Error Correction Model (VECM) with Impulse Response Function (IRF) and Forecast Error Variance Decomposition (FEVD) on monthly data from 2010 to 2024, the results show that interest rate shocks generate a negative response in real sector performance, while bank lending shocks produce a positive response. FEVD results indicate that the interest rate channel plays a relatively more dominant role. These findings highlight the need for policies that not only focus on interest rate management but also strengthen banking intermediation to enhance credit transmission to the real sector.
